Monetary and non-monetary indicators of living standards
Economists assess living standards and economic development using a mix of indicators. Monetary indicators focus on financial measures, while non-monetary ones consider broader aspects of quality of life. Composite indicators blend multiple measures, applying weightings to produce a single score that reflects overall progress.
Monetary indicators
- Gross domestic product (GDP) - Measures the total value of goods and services produced within a country.
- Gross national income (GNI) - Includes GDP plus net income from abroad, such as profits from overseas investments.
- Net national income (NNI) - Adjusts GNI by subtracting depreciation of capital assets.
- Purchasing power parity (PPP) - Adjusts monetary values to account for differences in living costs between countries, enabling fairer international comparisons.
Non-monetary indicators
- Infant mortality rates - The number of deaths of children under one year old per 1,000 live births, indicating healthcare quality.
- Number of doctors per 1,000 population - Reflects access to medical services and overall health infrastructure.
These indicators provide a fuller picture than monetary ones alone, as they highlight social and environmental factors influencing welfare.
The Human Development Index (HDI)
The Human Development Index (HDI) is a composite measure created by the United Nations to evaluate economic development. It combines income with education and health factors to show a country's progress beyond pure economic output. HDI values range from 0 to 1, with higher scores indicating better development. Countries are grouped into categories: very high, high, medium, or low human development.
Components of the HDI
- Income - Measured by GNI per head, adjusted for PPP to reflect real purchasing power.
- Education - Assessed through expected years of schooling (the years a child entering school can anticipate receiving) and mean years of schooling (the average education completed by adults aged 25 and over).
- Health - Evaluated by life expectancy at birth, indicating overall healthcare and living conditions.
Purpose and significance of the HDI
The HDI recognises that wellbeing depends not just on economic output but also on opportunities for a long, healthy life and access to education. A country's HDI ranking can differ from its GNI per head ranking.
For instance, a nation with abundant natural resources might have high GNI per head but a lower HDI if it underinvests in schools and hospitals. In contrast, a country with moderate income but robust public services could achieve a higher HDI ranking than its GNI suggests.
The HDI value also indicates how far a country must progress to reach the maximum score of 1.
Measurable Economic Welfare (MEW)
Measurable Economic Welfare (MEW) is an indicator developed in 1972 by US economists William Nordhaus and James Tobin. It refines GDP by incorporating additional factors that affect quality of life, providing a more accurate view of living standards.
How MEW adjusts GDP
MEW modifies GDP figures by:
- Adding elements that enhance welfare, such as greater leisure time.
- Subtracting elements that diminish welfare, like pollution or environmental degradation.
This adjustment aims to capture the value of non-market activities and externalities that GDP overlooks.
Challenges in calculating MEW
Assigning monetary values to non-marketed goods and services, such as clean air or unpaid household work, is complex and costly. These difficulties can limit the accuracy and practicality of MEW as a tool for comparing living standards across countries.
The Multidimensional Poverty Index (MPI)
The Multidimensional Poverty Index (MPI) was introduced in 2010 by the Oxford Poverty and Human Development Initiative and the United Nations Development Programme. It assesses poverty through multiple deprivations, offering insights into why poverty persists even as incomes grow.
Dimensions and indicators of the MPI
The MPI evaluates three equally weighted dimensions, each contributing 33% to the overall score:
- Living standards - Includes access to cooking fuel, sanitation, safe drinking water, electricity, adequate housing, and household assets.
- Education - Covers years of schooling completed and current school attendance.
- Health - Focuses on child mortality rates and nutrition levels.
A household is classified as multidimensionally poor if it faces deprivations in at least 33% of the weighted indicators. For example, if a household is deprived in both educational measures and one health measure, they would exceed the 33% threshold and be classified as multidimensionally poor.
Purpose and applications of the MPI
The MPI helps governments identify the root causes of poverty and target the most vulnerable groups. It supports the evaluation and coordination of development strategies, revealing why some populations remain poor despite economic growth.
The Kuznets Curve and income inequality
The Kuznets Curve, proposed by US economist Simon Kuznets, illustrates the link between economic development and income distribution. It takes the form of an inverted U-shape, suggesting that inequality rises during early stages of development before declining as the economy matures.
Explanation of the Kuznets Curve
- Initial rise in inequality - As development begins, workers shift from low-wage agriculture to higher-paid manufacturing roles, widening income gaps.
- Subsequent fall in inequality - Once a certain income level is reached, inequality decreases due to factors like progressive taxation, education expansion, and social welfare systems.
Limitations of the Kuznets Curve
Not all economies follow this pattern. For instance, some highly developed industrialised countries have seen rising inequality despite high GDP per head, challenging the curve's predictions. This suggests that other influences, such as policy choices or globalisation, can override the expected trend.
